In the past, bonds were sold to retail investors with the commissions built into the price. A client would in turn have no idea the amount that the bonds actually cost him. While stock indexes provide a general picture of the direction of the stock market, bond indexes are used to determine arbitrage opportunities between different categories of bonds in the bond market.

A type of risk involved with bonds is default risk. Default risk is the likelihood that an issuer will default on the bonds and stop paying interest. Rating agencies, such as Standard and Poor's, and Fitch, developed a rating system that provides investors with a quick guide of default probability. Standard and Poor's gives companies that are highly unlikely to default a AAA designation. Less than a fraction of one percent of AAA bonds default. You can rest easy if you are sticking to AAA bonds, since they are as close to a guarantee as the investment world provides.

A bond's yield is the chief barometer of the overall financial health of the underlying company or agency. All else equal, the yield to maturity will guide you to the overall risk of a given bond. The bond market is considered more efficient than the stock market, therefore bond prices and their yields are excellent estimates of fair values.

There are strategies to minimize the overall risk of your bond portfolio. To combat interest rate risk, you would develop a ladder of bonds, purchasing bonds maturing in separate and sequential years. You would have debt retiring in many different years, thereby providing you with new capital to invest in bonds with the higher interest rates.

Professional investors spend countless hours honing their stock investing strategies. What many common investors fail to realize is that the complexity of the bond market requires a similar level of commitment and discipline. There are a variety of risks involved with buying bonds, and a wide array of strategies to tackle these risks.
