Interest rate risk is the risk associated with purchasing bonds and having their prices fluctuate due to interest rate movements. Interest rates and bond prices have an inverse relationship--whatever direction interest rates move in, bond prices will move in the opposite direction. If you buy a bond today and interest rates rise, tomorrow your bond will have less value. Interest rate risk is diminished if you hold your bond to maturity since you'll receive the face value back, regardless of interest rate movement. Interest rate risk affects bondholders when they plan on selling their bonds prior to the maturity dates.

The bond universe far surpasses the size and scope of the stock market. More and more retail investors have been turning to online bond houses that maintain large bond inventories. In addition to saving on bond commissions, investors are provided with instantaneous access to bond research and investment strategies. Just as more and more bond investors have been shifting to online firms, more and more equity investors are shifting over to bond investments. The incredible volatility of the stock market makes bonds more attractive investment to many consumers. A bond's yield is the chief barometer of the overall financial health of the underlying company or agency. All else equal, the yield to maturity will guide you to the overall risk of a given bond. The bond market is considered more efficient than the stock market, therefore bond prices and their yields are excellent estimates of fair values.

There are strategies to minimize the overall risk of your bond portfolio. To combat interest rate risk, you would develop a ladder of bonds, purchasing bonds maturing in separate and sequential years. You would have debt retiring in many different years, thereby providing you with new capital to invest in bonds with the higher interest rates.

Bonds will compensate investors for taking on additional risk by paying a higher amount of interest. Let's take two bonds--the first has a price tag of $1,000 per bond, matures in 10 years, and is paying seven percent interest. The second bond is also priced at $1,000 per bond and is paying eight percent interest, also maturing in 10 years. The second bond is a more risky investment. The higher rate of interest indicates that the default risk is slightly higher than the first bond.

In the past, bonds were sold to retail investors with the commissions built into the price. A client would in turn have no idea the amount that the bonds actually cost him. This allowed firms to pull in hefty commissions. For example, a bond valued at par, meaning 1,000 dollars per bond, might have a real yield of seven percent, but the firm could sell the bond for 1050 dollars, forcing the yield down to six and three quarters percent.

Indeed, the bond market is the largest securities market in the world. If you had challenges in the past adequately researching stocks, the complexity and depth of the bond market can be overwhelming. Fortunately, a few online firms have simplified bond research.

Just as there are indexes in the stock market that represent the overall health of stocks, there are indexes in the bond market representing the strength of bonds. Because of the great depth and intricacies of the bond market, bond indexes do not function like stock indexes. While stock indexes provide a general picture of the direction of the stock market, bond indexes are used to determine arbitrage opportunities between different categories of bonds in the bond market.

A zero coupon bond pays you no interest--the interest builds into the principal repayment and you receive the entire sum on the maturity date. For example, let's say you purchase a seven percent zero coupon bond for $500 that matures in 10 years. When the bond matures, you'll receive the entire $1,000 face value of the bond.
