Interest rate risk is the risk associated with purchasing bonds and having their prices fluctuate due to interest rate movements. Interest rates and bond prices have an inverse relationship--whatever direction interest rates move in, bond prices will move in the opposite direction. If you buy a bond today and interest rates rise, tomorrow your bond will have less value. Interest rate risk is diminished if you hold your bond to maturity since you'll receive the face value back, regardless of interest rate movement. A company can raise debt just like an individual does. A person with a poor credit score will pay a higher level of interest on a loan than a person with outstanding credit. You can evaluate the total amount of risk you're taking on simply by focusing on the yield to maturity and comparing it to other bonds.

In the past, trading the bond market was exclusive to the major brokerage houses. If retail clients wanted to purchase individual bonds, they had to have an account with a major firm. Due to the massive exodus from major brokerage firms, and heightened demand by consumers for bonds, a few niche independent bond houses were created.

A zero coupon bond pays you no interest--the interest builds into the principal repayment and you receive the entire sum on the maturity date. These firms will usually purchase large block quantities of bonds, reducing the commission costs significantly. These firms turn around and sell the bonds to the public, passing the bulk rate savings to their clients.

Zero coupon bonds are great for college savings because you'll know exactly how much money you'll receive upon maturity. For some investors, the uncertainty of mutual fund returns in college 529 plans is too much for them to bear. Could you imagine if your 529 plan ended after the technology bubble? Zero coupon bonds are a safe and easy way to plan for college tuition costs.

There are strategies to minimize the overall risk of your bond portfolio. To combat interest rate risk, you would develop a ladder of bonds, purchasing bonds maturing in separate and sequential years. You would have debt retiring in many different years, thereby providing you with new capital to invest in bonds with the higher interest rates.
